What prevents us from identifying the two strongest representatives of a faction in a battle against an opposing faction? By the way, it's necessary to ban magic heroes (by level) for the strength-based factions and vice versa. So that a level 25 Krag doesn't run around as a hit-and-run attacker for the magic faction.

Is this a themed tournament, like with initial restrictions on factions? Honestly, I think that Warlocks playing as Orcs and Knights playing as Mages would look a bit out of place in such a tournament. Especially since in Heroes 5.5 there are combat transformations, and you can build a strong warrior into a decent mage.
What skill are we talking about? The skill of mages fighting mages, and warriors fighting warriors? It would make more sense to have all mages fight all other "power" units to determine the best based on skill.
So, by "skill," you mean ranking participants based on the results of games within a group of factions.

There's another interesting option: you could divide them into two groups without any preliminary ranking based on rating, etc., and in each round, players from different groups would face each other, i.e., strength against magic.
The first round would be a random draw. Based on the results of the round, participants would be distributed within each group based on the points they earned. Then, a standard Swiss system would be used, meaning players with the same number of points would face each other, but two players wouldn't be allowed to meet again.
After 3-4 rounds, the strongest players in each group would be identified, and a playoff would be held between them.
P.S. Although, I think that playing strength against strength, as well as magic against magic, is also interesting in the first stage.
It was the same in the previous similar tournament, if I understood correctly, the scheme was quite complicated for the draw.
If you're talking about the "good vs. evil" tournament, the draw was random, and there were many rounds in the group stage. With a Swiss-system tournament, you need far fewer rounds because players mostly face opponents of similar skill. There shouldn't be any problems with the draw; if needed, I'm ready to help Kil.
We can try that approach.
All registered players participate. We divide everyone into Strength and Magic. Games are played strictly between Strength and Magic.
Group stage.
Round 1 - random draw.
Round 2 and all subsequent rounds - pairs are formed based on the same number of points scored, repeated pairs are not allowed (in this case, the player(s) with the fewest points participate/are drawn).
We have 9 players registered for Strength and 8 for Magic: should we do 7 rounds of 7 days each, or 6 rounds of 10 days each?
We set a limit on the number of games with one Faction - 3 games.
The choice of Factions is made by the players in the pair independently, immediately before the game: they write down their choices or "secretly" inform the judge.
Playoffs.
The top 4 players from each group of Factions advance. If there is a tie in the number of points scored (players share 4th-5th place), an additional game is played within one group of Factions.
There are no restrictions on the number of games with one Faction.
We just need to decide about the choice: do we write it down or inform the judge...
Option 1: simple Olympic system - 1/4 final, semi-final, final.
Option 2: simple Olympic system - 1/4 final. Then a Super Final of 2x2. The choice of Factions in the Super Final is "secret": communicated to the judge via ICQ, private message, etc. There are no restrictions on the choice of Factions.

7 rounds with 8 players already feels like a round-robin format. If it's a Swiss-system tournament, 5 rounds should be enough for the group stage; it would be better to give them more time per round, in my opinion.
Although, in principle, it will work...
Let's wait for more opinions...
