I think I'm going crazy. It seems like Ilaya was talking to Malassa about betrayal, or was that also Malassa's daughter?

No, Malassa was not seen by anyone. Both Railag and Ilaya communicated with Malsara - Malassa's daughter.

Now, in "King's Bounty: Lore," the main character said, "I knew that elves are actually a good race" :D:D. Maybe they're not so bad after all :D?
