I also had a problem with distributing items; you need to equip the cloak before the battle, as was already mentioned in the thread. :)

Before the battle, don't choose a creature of level 8 as the elf's sworn enemy, or you won't be able to win;
and it's better to equip better artifacts, or sell those artifacts (to the elf) - it will help. :)
